What exactly does it mean by Moderate new posts made by username?
Would there be an automatic report for every post they make or something?

The user tries to post, but they are told that their message must be approved by a moderator. The moderator goes to the Mod CP, and then approves/denies the post from being made.

There is also a nice plugin by Omar that allows users to see their moderated posts. This can be handy as it stops them posting the same thing millions of times because they have not read the friendly redirect message. I will try and find a link for you.
