I have read other members posts regarding this error, that it won't allow users to link to their avaters in the user control panel.

The strange thing is, it seems, it only happened with mybb 1.2 and it works if i visit the users control panel in admin...is this just a slight bug or does it seem this one feature wont be available to members?
(turned out something to do with my server?!)

By link, you mean Remote Avatar? And.. You are able to edit it with your admin account? However, registered members aren't able to?
