I've been wondering for a bit, but what's the purpose of the warning system? Do people have permissions taken away when they reach 100%? What happens?

Depends on what you choose, but for example, if a user reaches 100%, you can either ban him, suspend his posting privileges or moderate all of his posts.

Where can I set that?

Go to the warning system, located on the configuration tab and add new warning type or add new warning levels.
