If we want to get rid of a theme completely, do we just go to Templates & Styles, select the theme, and then click the options and select "Delete theme"...what does this do? Does this only delete the xml file of it or the images and everything the theme has on the server?

The theme is the XML file - so it'll delete the XML file. If you want to delete the images you have to do it manually.
